The biggest mistake that people make when formulating a state variable is to equate “state” with “physical state.” Some examples: o When playing tic-tac-toe, we think that the state of the board is the X’s and O’s (this is the physical state). However, a player might also be learning how their opponent behaves, which is also added to the state variable. o A shortest path problem over a graph can be formulated as a dynamic program where the physical state represents the node where the traveler is headed. But Google Maps gets updated estimates of link times. This very high-dimensional vector of link times is also in the state variable. o The standard model of a (very simple) inventory problem is the amount of inventory on hand (the physical state). We typically use rolling forecasts that are updated each day (the vector of forecasts goes in the belief state variable). The state variable is not simple and compact. It is all the information needed to make a decision (and compute performance metrics). Each of these very classical examples of dynamic programs actually has fairly complex state variables that could never be solved using Bellman’s equation. Remember: The state variable is *all* the information needed to make decisions and evaluate performance.
